.AVI is one of those container file formats, where the file header data is the same, but the actual content can be in one of many different formats.
If this is the case, then the reason it doesn't work, is that your I-Pod knows how to read MPEG-4 data, but it doesn't know how to get the MPEG-4 data out of an AVI file.
